A balloon payment is a lump sum due at the end of a loan term. It reduces monthly payments but requires a larger payment at the end.
Use this calculator to compare the benefits and drawbacks of including a balloon payment in your loan structure.
Tip: Balloon payments work well if you expect the asset to maintain value or if you plan to refinance or trade in at loan end.
A balloon payment (or residual value) is a lump sum due at the end of a loan term. By setting a balloon, your regular repayments are lower because you're not paying off the full loan amount during the term. At the end, you pay the balloon, refinance it, or return the asset.
Balloon payments typically range from 10-50% of the asset value. A higher balloon means lower repayments but a larger lump sum at the end. Consider the asset's expected resale value - ideally your balloon should be less than what the asset will be worth when the loan ends.
Pros: lower monthly repayments, improved cash flow, may allow you to afford a better asset. Cons: you owe a large lump sum at the end, you pay more interest overall, and you may owe more than the asset is worth (negative equity). Balloons work best when you can plan for the end-of-term payment.
Important Disclaimer & Assumptions
Assumptions: A balloon payment means you still owe a lump sum at the end of the loan. You'll need to refinance, pay the balloon, or sell the asset. Total interest paid is typically higher with a balloon. Ensure you have an exit strategy.
